My first advice, is to always test. Experiment with all the audience lists, and see what works. The reason is that each business will have different results. Hence testing should be done.
1) I generally use Adwords optimized list.
2) Observation, so that you can target new and existing users, otherwise if you choose targeting, its only for existing users. However, in the end it depends on your strategy, not what others tell you to do.
3) No, because it will contain users that bought from you outside of Google. So it is a good idea if you have a lot of repeat business.

• Do you know, how to create Similar Audience related to this customer match list?
• When uploading customer match list from Shopify to Google Ads there was a note: "Customer lists can only be used on the "Observation" setting without bid adjustments, and for exclusions". If bid can't be adjusted for this audience, how then it's beneficial to have this list?
• Also, Google says this: "Your privacy policy discloses that you share customer data with third parties to perform services on your behalf". Can you share a template of the text for privacy policy regarding this stating?
